S&P 500 Earnings Bubble? Can Profits Keep Growing Fast Enough to Support High Stock Valuations?

S&P 500 earnings have become one of the strongest arguments supporting today’s stock market.

Corporate profits have grown rapidly, AI investment remains high and the S&P 500 is still trading close to record levels.

But investors are now asking a harder question:

Can earnings continue growing fast enough to justify expensive stock valuations?

That question matters even more with Treasury yields near 5% and interest rates remaining high.

Why Earnings Matter So Much

A stock ultimately represents a claim on a company’s future profits.

If earnings grow quickly, a higher share price can be justified.

The basic relationship is:

Stock price = earnings × valuation multiple

Imagine the S&P 500 generates $300 of earnings per share.

At a 20× price-to-earnings ratio:

$300 × 20 = 6,000

If earnings rise to $350 while the valuation stays unchanged:

$350 × 20 = 7,000

Strong profits can therefore push stocks higher even without investors paying a more expensive valuation.

That is why earnings growth has been so important to the current rally.

How Strong Have S&P 500 Earnings Been?

Very strong.

Second-quarter S&P 500 profits increased about 33.5% from a year earlier, according to LSEG data cited by Reuters, the strongest growth rate since 2021.

AI investment has been one major driver.

Large technology companies continue spending heavily on:

  • data centers
  • semiconductors
  • cloud computing
  • AI software
  • networking infrastructure

HSBC recently said it expects S&P 500 earnings per share to grow by more than 25% in the second half of 2026, helping support its more optimistic market outlook.

That is unusually strong profit growth for such a large index.

Why Some Investors Call It an “Earnings Bubble”

The concern is not necessarily that current profits are fake.

The concern is that today’s growth rate may be unusually high and difficult to repeat.

If companies grow earnings 25% or 30% this year, investors may begin assuming similar growth continues.

But eventually:

high growth → harder comparisons → slower growth

Goldman Sachs strategist Ben Snider recently described the environment as an “earnings bubble,” while arguing that earnings growth is more likely to decelerate than collapse.

That distinction is important.

Stocks do not need earnings to fall for valuations to become vulnerable.

Sometimes earnings simply need to grow less quickly than investors expected.

Why High Valuations Increase the Risk

The S&P 500 currently trades at around 20.3 times expected earnings.

That is above its long-term average, although still below the extreme valuations reached during the dot-com bubble.

High valuations create a higher hurdle.

When investors pay 20× or more for earnings, they are effectively assuming companies can continue producing strong profits.

If growth disappoints, the market can fall even while companies remain profitable.

For example:

$350 earnings × 20× = 7,000

But if investors become willing to pay only 18×:

$350 earnings × 18× = 6,300

Profits did not fall.

The valuation simply became less generous.

That is called multiple compression.

Why 5% Treasury Yields Matter

Stocks are also competing with bonds.

The 10-year Treasury yield recently crossed 5%, increasing the return investors can earn from government debt.

That changes the risk-reward calculation.

If investors can earn close to 5% from Treasuries, they may demand stronger expected returns before accepting stock-market risk.

Higher yields can therefore put downward pressure on valuation multiples even when earnings remain healthy.

This creates a potential tension:

high Treasury yields pressure valuations

Which force wins can determine the next major market move.

AI Earnings Are Especially Important

Technology companies now represent a large share of the S&P 500.

That means AI-related profits have an outsized influence on the index.

The current market argument depends partly on companies turning massive AI spending into:

  • revenue
  • margins
  • productivity
  • cash flow

So far, several large technology companies have delivered strong results.

That helps distinguish today’s market from the dot-com era, when many highly valued companies had little or no profit.

But expectations are also much higher now.

AI companies do not merely need to grow.

They need to grow fast enough to justify the capital being invested in them.

What Could Keep the S&P 500 Rally Going?

Several developments could keep earnings supportive.

AI revenue continues growing: Large technology companies successfully monetize their infrastructure investment.

Economic growth stays resilient: Consumers and businesses keep spending.

Profit margins remain strong: Companies continue controlling costs.

Treasury yields stabilize: Valuation pressure stops increasing.

Earnings broaden beyond technology: More sectors begin contributing to index profit growth.

The last point is particularly important.

A healthier rally would depend less on a small group of technology companies.

What Could Break the Earnings Story?

Investors should watch several risks.

AI spending slows: Semiconductor and infrastructure earnings could weaken.

Interest rates stay high: Financing costs eat into profits.

Oil remains expensive: Transportation and production costs rise.

Consumer spending weakens: Revenue growth slows.

Valuations fall: Even good earnings may not prevent stock prices from declining.

This is why the debate is increasingly about earnings quality and durability, not just headline profit growth.

What Should Investors Watch?

The most useful indicators are S&P 500 earnings growth, forward P/E ratios, profit margins, AI revenue, Treasury yields and earnings revisions.

The main question is straightforward:

Can profits keep growing faster than valuations compress?

Strong earnings have helped the S&P 500 withstand high interest rates and rising bond yields.

But as expectations increase, the market has less room for disappointment.

That does not automatically mean an earnings bubble is about to burst.

It means future stock-market returns may increasingly depend on companies proving that today’s unusually strong profit growth can continue.
