Colombia’s Peso Carry Trade Explained: Why High Interest Rates Attract Global Investors

Colombia offers something global investors often search for:

high interest rates.

With the policy rate at 12.25%, Colombian assets can offer much higher yields than many developed markets.

That makes the Colombian peso attractive for a strategy known as the carry trade.

But high yield never comes without risk.

What Is a Carry Trade?

A carry trade means borrowing or investing from a low-yield currency into a higher-yield one.

Imagine an investor can earn:

4% in dollars

but:

12% in Colombian pesos

The interest-rate advantage is roughly:

8 percentage points

If the peso stays stable, that difference can produce an attractive return.

The Currency Can Erase the Yield

This is the most important part.

Suppose an investor earns:

12% interest

on Colombian assets.

But during the year, the peso falls:

15% against the dollar

The currency loss can more than eliminate the interest income.

So the true return is closer to:

interest earned + currency movement

That is why a high yield alone is never enough.

Why High Rates Can Support the Peso

High interest rates can attract foreign capital.

Investors buy Colombian pesos to purchase:

  • government bonds
  • bank deposits
  • local fixed income

That creates demand for the currency.

The chain can become:

high rates → foreign inflows → stronger peso → attractive carry returns

This is why carry trades can become self-reinforcing during calm markets.

What Makes the Trade Dangerous?

Colombia also faces significant fiscal risk.

The government projects very large budget deficits and is exploring IMF support. That can make investors worry about future debt and policy credibility.

If confidence suddenly falls:

capital leaves → peso weakens → carry profits disappear

Global conditions matter too.

Reuters reported broad emerging-market outflows in September as U.S. rates and the dollar rose.

A stronger dollar can therefore hurt Colombia even if domestic rates remain high.

Why Timing Matters

Carry trades work best when:

interest-rate gaps are wide + currency volatility is low

They become much more dangerous when volatility rises.

An investor can collect small positive returns for months and then lose them quickly during one sharp currency selloff.

That is why timing and risk management matter as much as yield.

Expected Return vs Risk

Potential UpsideMain Risk
12%+ local ratesPeso depreciation
Foreign inflowsCapital suddenly exits
Strong carry incomeFiscal concerns rise
Peso stabilityStronger U.S. dollar
Bond yields declineGlobal risk-off shock

The Bottom Line

The Colombian carry trade is attractive because interest rates are high.

But the true equation is:

high yield – currency loss = actual return

A stable or strengthening peso can make Colombian assets very attractive.

A sharp depreciation can erase the entire yield advantage.

For investors, the key question is:

“Is the extra interest income large enough to compensate for Colombia’s currency and fiscal risk?”
